Sole trader or limited company: which is right for you?
One of the first and most consequential decisions any business owner makes is the structure they trade through. Sole trader or limited company is not just a tax question, it affects your liability, your admin and how you take money out. Here is how to think it through.
The tax picture
A sole trader pays income tax and National Insurance on their profits. A limited company pays corporation tax on its profits, and the owner then pays personal tax on whatever they draw out as salary or dividends. Which works out better depends heavily on your level of profit and how much of it you need to take personally.
As a rough rule, the limited company route becomes more attractive as profits grow, but the crossover point depends on the current year's rates and your own circumstances, so it is worth modelling rather than assuming.
Liability and protection
A limited company is a separate legal entity, which generally limits your personal liability if things go wrong. A sole trader and their business are legally the same, so personal assets are more exposed. For some owners this protection matters as much as the tax.
Admin and credibility
- A limited company carries more reporting: annual accounts, a corporation tax return and Companies House filings
- Some clients and suppliers prefer dealing with a limited company
- A sole trader setup is simpler and cheaper to run, which suits smaller or newer businesses
It is not a one-time decision
Plenty of businesses start as sole traders and incorporate later, once profits justify it. The key is to review the decision as you grow rather than defaulting to whatever you started with.
